NCFM Derivatives Market (Dealers) Module: Chapter 7 Short Notes (Part 1 of 3)

Chapter 7: Trading of Derivatives Contracts — Trading System & Workstation Architecture

7.1 Futures and Options Trading System

The National Stock Exchange of India (NSE) operates a fully automated, screen-based derivative trading system called the NEAT-F&O (National Exchange Automated Trading - Futures & Options) system. It supports an order-driven market with complete transparency, executing transactions on a nationwide network while providing online risk monitoring and surveillance mechanisms. The underlying platform shares familiar design principles with the equity cash market system to ensure seamless operational continuity for trading members.

7.1.1 Key Entities in the Trading System

The NEAT-F&O framework defines four distinct operational entities:

Entity Type Primary Function & Responsibilities Key Identification & Operational Features
Trading Members (TM) Exchange members authorized to trade on their own account (Pro) or on behalf of clients (Cli). Assigned a unique Trading Member ID (common to all firm users) and individual registered User IDs.
Clearing Members (CM) Members of NSCCL responsible for risk management, trade confirmation, and settlement. Clears proprietary and client trades for associated Trading Members.
Professional Clearing Members (PCM) Special category clearing members who are not trading members (e.g., banks and custodians). Exclusively clear and settle trades for client TMs without executing market orders.
Participants Institutional clients (e.g., financial institutions, FIIs). Can trade through multiple TMs but must settle through a single CM.

7.1.2 Basis of Trading

Order execution on the NEAT-F&O platform relies on automatic matching algorithms governed by strict priority rules:

  • Matching Criteria: Matching is strictly order-driven based on Security, Price, Time, and Quantity.
  • Units and Quotations: All quantities are expressed in number of units, and prices are quoted in Indian Rupees (INR). The exchange prescribes regular lot sizes and tick sizes for each contract.
  • Active vs. Passive Orders:
    • Active Order: An order newly entering the system that immediately attempts to find a matching counter-order.
    • Passive Order: An order that does not find an immediate match upon entry and sits in the outstanding order book awaiting execution.

7.1.3 Corporate Hierarchy & User Privilege Structure

To facilitate control and segregation of duties, the trading software enables trading member firms to establish a structured four-tier corporate hierarchy:

User / Role Hierarchy / Function
Corporate Manager Highest level in the hierarchy
Branch Manager Reports to the Corporate Manager
Dealer Reports to the Branch Manager
Admin User Real-time Trade & Risk Monitoring

  1. Corporate Manager:
    • Positioned at the highest level of the trading firm.
    • Performs order and trade activities for all users across all branches.
    • Can set exposure limits for branches and dealers, sign off users, and receive end-of-day (EOD) consolidated trade/order reports.
  2. Branch Manager:
    • Positioned under the Corporate Manager.
    • Manages, monitors, and views order/trade activities for all dealers assigned to that specific branch.
  3. Dealer:
    • Positioned at the operational base of the hierarchy.
    • Can view and perform order/trade activities only for themselves.
  4. Admin User:
    • Special user type assigned alongside the Corporate Manager.
    • Receives and captures real-time data on trades, exercise requests, and give-up requests for all firm users into read-only comma-separated files.
    • Can perform online backups, view net positions, previous trades, and message logs.
    • Crucial Rule: The Admin user cannot place, modify, or cancel orders.

User View Privilege Summary:

  • CM Corporate Manager: Views outstanding orders, previous trades, and net positions of client TMs by entering TM ID while keeping Branch ID and Dealer ID blank.
  • TM-CM Corporate Manager: Views client TMs' positions, branch positions, dealer positions, or personal trades depending on filtering parameters entered.
  • TM Branch Manager: Views own branch transactions and dealer requests under that branch.
  • TM Dealer: Restricted strictly to viewing personal order and trade entries.

7.1.4 Client-Broker Relationship & Compliance Norms

Trading Members must maintain strict statutory and regulatory compliance when dealing with constituents in the derivative segment:

  • Onboarding Documentation: Mandatory collection of signed Know Your Client (KYC) forms and execution of the Client-Broker Agreement.
  • Risk Disclosure Document (RDD): Formal delivery of the RDD to the client with explicit acknowledgement of derivative risk factors.
  • Client Code Integrity: Accurate tag of orders using unique client codes (UCC) and timely execution of orders.
  • Fund & Margin Rules: Upfront collection of adequate margins and maintenance of a separate client bank account for clear segregation of client funds.
  • Operational Delivery: Timely issuance of standard contract notes, prompt fund pay-in/pay-out, and prohibition of cash transactions (all payments via account payee cheques).
  • Fee Controls: Mandatory periodical account statements and strict compliance against charging excess brokerage.

7.1.5 Order Types, Price Conditions, and Identifiers

The system supports diverse order conditions grouped into time, price, and account parameters:

Category Order Type / Identifier Description
Time Conditions Day Order Order remains valid for the trading day
Time Conditions Immediate or Cancel (IOC) Order is executed immediately; any unexecuted quantity is cancelled
Price Conditions Market Price Order Executed at the best available market price
Price Conditions Limit Price Order Executed only at the specified price or better
Price Conditions Stop-Loss Order Activated when the specified trigger price is reached
Account Identifiers Pro Proprietary Account
Account Identifiers Cli Client Account + UCC (Unique Client Code)

1. Time Conditions

  • Day Order: Order remains valid for the entire trading day on which it is entered. Unexecuted quantities are automatically cancelled by the system at market close.
  • Immediate or Cancel (IOC): Order must execute immediately upon release into the system (either in full or partially). Any unexecuted portion is immediately cancelled.

2. Price Conditions & Trigger Mechanics

  • Market Order: Order submitted without specifying a price; execution occurs at the prevailing market price determined by the system.
  • Limit Order: Order submitted with a specified maximum purchase price or minimum sale price.
  • Stop-Loss Order: An order held in a separate stop-loss book until the market price reaches or crosses a pre-specified Trigger Price.
    • Buy Stop-Loss Order: Released into the regular lot book as a limit order when the market price reaches or exceeds the Trigger Price. Rule: Market Price < Trigger Price <= Limit Price.
    • Sell Stop-Loss Order: Released into the regular lot book when the market price drops to or falls below the Trigger Price. Rule: Market Price > Trigger Price >= Limit Price.

3. Account Identifiers

  • Pro (Proprietary): Order entered on the Trading Member’s own capital account.
  • Cli (Client): Order entered on behalf of a constituent client; requires entry of the specific Client Account Number / UCC.

7.2 The Trader Workstation Architecture

The NEAT-F&O Trader Workstation provides real-time information streaming, market inquiry interfaces, order entry forms, and position trackers.

Key Interface Windows:

  1. Title Bar
  2. F&O Market Ticker
  3. Underlying Capital Market Ticker
  4. Toolbar
  5. Market Watch Window
  6. Inquiry Window
  7. Snap Quote
  8. Order/Trade Window
  9. System Message Window

7.2.1 The Market Watch Window

  • Function: Serves as the central operational window for dealers to monitor derivative contracts selected for active tracking.
  • Cash Market Feed: Displays live price feeds for underlying cash market securities in Read-Only format. Dealers can view cash market movements but cannot execute cash segment trades from the F&O workstation.

7.2.2 The Inquiry Window

The Inquiry Window gives dealers real-time analytics and market depth details:

Inquiry Window Shortcut Key Information / Features
Market by Price (MBP) F6 • Aggregated Bids & Asks• Price-Time Priority Depth
Market Inquiry (MI) F11 • Instrument & Expiry Status• High / Low / Open / Close / LTP• Open Interest & Net Changes• Annualised Cost of Carry (%)

1. Market by Price (MBP) — Invoked via [F6] Key

  • Displays passive outstanding orders in the market aggregated at each price level.
  • Orders are sorted strictly in order of best prices (highest buy bids and lowest sell asks).

2. Market Inquiry (MI) — Invoked via [F11] Key

Displays comprehensive statistical data across five dedicated lines:

  • Line 1: Instrument type, Symbol, Expiry date, Contract status, Total traded quantity, Lifetime high, Lifetime low.
  • Line 2: Closing price, Open price, High price, Low price, Last Traded Price (LTP), Net price change indicator.
  • Line 3: Last traded quantity, Last traded time, Last traded date.
  • Line 4: Closing Open Interest (OI), Opening OI, Day High OI, Day Low OI, Current OI, Lifetime High OI, Lifetime Low OI, Net change in OI.
  • Line 5: Annualised Carrying Cost (%).

7.2.3 Order Placement & Open Interest Dynamics

  • Identification: All orders must explicitly specify 'Pro' or 'Cli' flags; client orders mandate UCC entry.
  • Zero-Sum Principle: The derivative market is a zero-sum game. The aggregate number of long contracts in any series always equals the aggregate number of short contracts.
  • Open Interest (OI): Represents the total number of outstanding, un-exercised, and un-settled long or short contract positions active in the market at a given point in time.
    • Liquidity Indicator: Open interest serves as a direct measure of market liquidity.
    • Expiration Cycle Dynamics: Empirical exchange studies confirm that Open Interest is highest in Near-Month expiry contracts.

7.2.4 Market Spread and Combination Order Entry

The NEAT-F&O system provides a dedicated Spread/Combination order screen enabling users to input two or three orders simultaneously into the market:

Attribute Execution Rule
Combination Orders Traded with IOC (Immediate or Cancel)
Spread Orders Traded with Day Order Attribute

  • Execution Guarantee: A strict conditional execution constraint is attached: unless and until the entire batch of orders finds an simultaneous counter-match, no individual leg trades.
  • Risk Management Benefit: Eliminates execution leg risk, enabling traders to lock in multi-leg option combinations and calendar spreads at a guaranteed net price differential.

Key Terms & Important Concepts
